I ran into a similar problem with two Ubuntu 12.04 servers and couldn't get it sorted over the weekend. To me it seems that that ltsp-update-image does not switch a chroot to use NBD

The server is not running at all. I've done a new installation on a different partition. I suppose it is technically possible, but I'm not adept enough to try that while the system is live and users logged on.
